What is VAT?

Table of contents

Value-added tax (VAT) is a consumption tax on goods and services levied at each stage of the supply chain where value is added. A VAT is added from the initial creation or production of goods and services to the invoice. The amount of VAT a business pays is based on the service or product’s cost minus the cost of materials.
Businesses collect VAT on behalf of their government, which uses the revenue for government initiatives and programs. Value-added tax rates vary. Not all countries impose a VAT, including the United States.

What’s the purpose of VAT?

Value-added taxes are implemented to raise government revenue.

How does VAT work?

VAT is an indirect tax levied at every stage in the supply chain. Businesses are responsible for collecting VAT from contractors or suppliers and remitting VAT to the appropriate government entity.
VAT is usually charged as a percentage of the product price and collected at every of the production chain. Any business that adds value to a good or service must pay VAT on the added value. Businesses that distribute a taxable product or provide a taxable service are liable for VAT.

This may seem like double taxation for US citizens, but it isn’t. Each seller or supplier applies VAT to the value they add at that stage. Most businesses can take a credit or deduction for the VAT they pay to offset the VAT they collect and remit.

Which country has no VAT?

175 of the 193 countries with UN membership have a VAT, including all OECD members except the United States. VAT is used throughout Europe, Central and South America, Africa, and Asia. Australia, Canada, and New Zealand have a goods and services tax.

Which VAT scheme is best for contractors?

The potential gain from using a flat rate percentage depends on the VAT the business incurs on expenses. The best VAT scheme and approach depends on the specifics of the business.

How much VAT do contractors pay?

If the rules are applied correctly and all payments are made on time, VAT does not cost contractors anything. Contractors may even be able to gain from becoming VAT registered, as registration can lend credibility to the business in stakeholders’ eyes.

Do employers pay VAT on employee expenses?

Employers can reclaim VAT on expenses related to business trips, such as meals and accommodation. However, if employers pay employees a flat rate for expenses, they can’t reclaim VAT.

Do employers have to pay VAT for international orders?

Businesses based in the US may need to collect and remit VAT on orders shipped into countries with a value-added tax. If an entity’s sales in a country reach or exceed that country’s VAT registration threshold, the individual or business will be required to register for VAT and obtain a VAT registration number, or VAT ID number.

US clients that purchase goods for delivery to the US from a business based in a country with a VAT generally don’t owe VAT on those transactions. However, the business may be required to collect and remit applicable sales taxes.
